Advance iPod help needed

Okay. I have a 3G iPod that's served me well for nearly 2 years now, and I think it finally shat the bed the other night. Let me go through the symptoms and the steps I've taken to fix it, and please let me know what you think.

1. Blinking folder at iPod startup - nothing too hairy there.
2. Upon plugging iPod into Mac, the hard drive makes a clicking noise, says it's booted in Disk mode (on iPod screen.)
3. iTunes opens and tells me there's an update (2.3 for my iPod).
4. Running the update OR A RESTORE form the iPod Updater utility freezes my iPod and hangs the iPod updater app.

SO...

I erased the iPod with Disk Utility. Even ran it through Disk Warrior, but still, when trying to restore the iPod, it freezes.

Sound like a hard drive problem? I don't think so. Disk Utility says the disk is fine. Even the iPod's HD Scan (holding down prev., next, and select) says that the disk is fine.

This sounds like a firmware issue, but I don't know how to fix it. Anyone have a similar problem?
